Hedge Funds Pull Back on AI Trades After Market Losses

Hedge Funds Retreat From Crowded AI Trades as Volatility Triggers Broad Risk Reduction

Hedge funds have reduced leverage and retreated from crowded artificial intelligence investments after a sharp reversal in technology-related trades erased a portion of this year’s gains and highlighted the risks of concentrated positioning across global equity markets.

Systematic, or quantitative, hedge funds were among the hardest hit during a volatile period spanning late June and early July. Average returns for the strategy group fell to 10.8% from 14.4%, wiping out roughly one-quarter of the gains accumulated earlier in the year.

Losses were concentrated in heavily owned positions, particularly U.S. equities and developed Asian markets, with European stocks also affected. Sharp declines in semiconductor shares accelerated the sell-off, while elevated leverage among investors in South Korea amplified market swings and created difficult conditions for trend-following strategies.

Quantitative managers accounted for roughly one in 10 of the world’s largest hedge funds in 2025, making the recent drawdown significant for the broader alternative investment industry.

Fundamental equity hedge funds also came under pressure. Stock-picking managers recorded average losses of about 2.2% as investors unwound popular technology and AI-related positions that had been among the strongest performers earlier this year.

Many discretionary managers responded by reducing exposure to AI-related investments, underscoring how quickly market sentiment shifted as volatility increased. The broad repositioning has pushed hedge fund leverage to its lowest level in the past 12 months, signaling a more cautious approach while managers reassess opportunities across equity markets.

Artificial intelligence has been one of the market’s dominant investment themes over the past two years, driving strong gains for semiconductor manufacturers, cloud infrastructure providers, software companies and other technology firms. As more investors crowded into similar positions, however, portfolios became increasingly vulnerable to a rapid reversal.

The latest market moves illustrate the risks of crowded trades. When a large number of investors attempt to exit similar positions at the same time, selling pressure can intensify, amplifying price declines and increasing market volatility.

Institutional investors continue allocating capital to hedge funds in search of diversification and returns that are less correlated with traditional stock and bond markets. However, the recent volatility demonstrates that even diversified hedge fund strategies can become exposed to common themes when market leadership narrows around a handful of sectors.

Regulators have also expressed concern about concentrated positioning and elevated leverage among non-bank financial institutions. Policymakers, including the Bank of England, the Bank of Japan and the Bank for International Settlements, have previously warned that growing hedge fund participation in financial markets could amplify volatility during periods of market stress.

The recent decline does not necessarily signal a broader deterioration in hedge fund performance, but it highlights how quickly market dynamics can change when heavily favored trades reverse. Lower leverage suggests many managers are prioritizing capital preservation over aggressive positioning as uncertainty persists.

As markets stabilize, investors will be watching whether hedge funds rebuild exposure to AI-related assets or shift capital toward less crowded opportunities. The episode serves as a reminder that disciplined risk management remains critical, even when investing in sectors supported by strong long-term growth trends.
